This is specific (smart contracts cannot access off-chain data), measurable (you can verify this by reading the Ethereum specification), and grounded in reality (anyone who has tried to build a price-dependent DeFi contract has encountered this limitation).

Weak problem statement (generic DeFi project): "The traditional financial system is broken. Banks are corrupt, fees are too high, and billions of people are unbanked. We are building the future of finance."

This is not a problem statement. It is a collection of grievances without specificity. Which aspect of traditional finance? For whom? In what geography? What specific fees are too high compared to what alternative? What does "building the future of finance" mean in concrete, testable terms?

When evaluating a project's problem statement, apply what we might call the "show me the user" test: Can you identify a specific person or organization that has this problem today, is actively looking for a solution, and would switch from their current approach to this project's approach if it worked? If you cannot identify such a person — if the project's user base exists only in the whitepaper — that is a significant warning sign.

Evaluation checklist for Question 1: - Can you explain the problem in one sentence without jargon? - Does the problem exist independently of the project's existence? - Are there identifiable people who have this problem today? - Is there evidence of demand (not just a theoretical argument)? - Does the project's solution actually address the stated problem, or is it tangential?

Question 2: Does It Need a Blockchain?

This is where we apply what practitioners call the "would a database work?" test. It is, in many ways, the most important question in the framework, because it separates projects that use blockchain technology because they need its specific properties from projects that use blockchain technology because it makes fundraising easier.

A blockchain is a specific kind of technology with specific properties: decentralized consensus, immutability, censorship resistance, transparency, and programmable trust (smart contracts). A project genuinely needs a blockchain if and only if those properties are necessary for its use case and the costs are acceptable.

A blockchain is likely needed if: - Multiple parties who do not trust each other need to share a common state - Censorship resistance is a genuine requirement (not just a marketing claim) - Users need verifiable ownership of digital assets without relying on a central authority - The system must operate without a single point of failure or control - Transparency and auditability are requirements that cannot be met by a trusted third party

A blockchain is likely NOT needed if: - All parties trust a single operator (e.g., an internal corporate database) - Performance requirements exceed what any current blockchain can provide - Privacy is more important than transparency (and zero-knowledge solutions are not being used) - The project's "decentralization" is nominal — if one company controls the validators, the nodes, or the upgrade path, it is a database with extra steps - The token exists solely to raise funds and has no technical function in the protocol

⚠️ The "Decentralization Theater" Problem: Many projects claim to be decentralized but operate with a single team controlling all validators, holding admin keys that can upgrade contracts unilaterally, or running the only front-end through which users interact with the protocol. If removing the founding team would cause the project to immediately cease functioning, it is not meaningfully decentralized, regardless of what the whitepaper says.

Worked example — supply chain tracking: A common category of blockchain projects claims to track goods through supply chains. The pitch is that blockchain's immutability ensures data cannot be tampered with. But consider: who enters the data? If a human being scans a barcode at each checkpoint, the blockchain guarantees only that the scanned data is immutable — it says nothing about whether the scan was accurate. Garbage in, immutable garbage out. A traditional database with access controls and audit logs provides the same guarantees at a fraction of the cost, because the trust bottleneck is at the data-entry point, not the data-storage layer. Unless the supply chain involves mutually distrustful parties who cannot agree on a common database operator (which does happen in international trade), a blockchain adds cost without adding value.

Question 3: What Is the Consensus Mechanism and Security Model?

If a project passes Questions 1 and 2 — it solves a real problem and genuinely benefits from blockchain properties — the next question is whether its technical architecture is sound.

The consensus mechanism determines how the network agrees on the state of the blockchain. We covered this in depth in earlier chapters, but for evaluation purposes, the key questions are:

For Proof of Work (PoW) chains: - What is the hash rate relative to other PoW chains using the same algorithm? (Low hash rate = vulnerability to 51% attacks) - What is the cost of attacking the network? (Estimate using hash rate rental services like NiceHash) - Is the algorithm ASIC-resistant, and if so, does that actually improve decentralization or just make attacks cheaper?

For Proof of Stake (PoS) chains: - What percentage of the total supply is staked? (Too low = cheap to acquire an attacking stake; too high = low liquidity) - What is the minimum stake required to run a validator? - How many distinct entities control more than one-third of the staked supply? (One-third is the Byzantine fault tolerance threshold for most PoS systems) - What are the slashing conditions, and have they ever been triggered?

For Delegated Proof of Stake (DPoS) or similar: - How many validators are there? (21 validators, as in early EOS, is a very small set) - What prevents collusion among validators? - What is voter turnout for delegate elections? (Low turnout means a small number of token holders control governance)

For all architectures: - Is the code open-source? Can anyone inspect it? - What are the known attack vectors, and how does the protocol mitigate them? - Has the network experienced any outages, and if so, what caused them and how were they resolved? - What is the finality time? (How long until a transaction is irreversible?)

Security model evaluation: Every blockchain makes trade-offs. Bitcoin prioritizes security and decentralization at the expense of throughput. Solana prioritizes throughput at the expense of decentralization (its validator hardware requirements are substantial). Ethereum attempts to balance all three through its modular roadmap (execution on L2s, consensus on L1). The question is not which set of trade-offs is "best" in the abstract — it is whether the project's specific trade-offs are appropriate for its specific use case.

A DeFi protocol handling billions of dollars needs extremely high security guarantees. An NFT minting platform can tolerate faster finality with lower security because the consequences of a reorganization are less severe. A gaming blockchain needs high throughput and low latency, even if that means fewer validators.

📊 Quantifying Security: For PoW chains, the cost of a 51% attack can be estimated. For a chain with hash rate H using algorithm A, look up the rental cost per hash on NiceHash or similar services. If renting enough hash power to exceed 51% of H costs only $50,000 per hour, the chain is not secure enough to hold significant value. Bitcoin's 51% attack cost is estimated at over $10 billion, which is why it has never been successfully attacked. Ethereum Classic, with a much lower hash rate, was 51% attacked multiple times.

35.4 Questions 4-6: Governance, Tokenomics, and Funding

Question 4: Who Controls Governance?

Governance determines how decisions are made about the protocol's future: upgrades, parameter changes, treasury spending, and dispute resolution. In theory, decentralized governance distributes power among all stakeholders. In practice, governance is often concentrated among a small number of large token holders, the founding team, or a foundation that operates with limited oversight.

Key governance evaluation questions:

Who can propose changes? In some protocols, anyone can submit a governance proposal. In others, only designated addresses (often controlled by the core team) can propose changes. The more restrictive the proposal mechanism, the more centralized the governance.

Who votes, and how? Most token-based governance systems use coin voting: one token, one vote. This means governance power is proportional to token holdings. If 40% of the token supply is held by VCs and the founding team (which is common), they effectively control all governance decisions, regardless of how many individual token holders vote.

What is the voter participation rate? Many DAOs have abysmally low participation rates — often 5-15% of token holders actually vote on proposals. This means a small, engaged minority makes decisions for the entire community. This is not necessarily a failure (representative democracies work similarly), but it is a risk if that minority has misaligned incentives.

Are there admin keys or multisig controls? Many DeFi protocols have admin keys — privileged addresses that can pause contracts, upgrade logic, or drain funds. This is often a necessary safety measure (you want the team to be able to pause a contract if a bug is discovered), but it is also a centralization risk. Who holds these keys? How many signatures are required? Is there a timelock (a delay between when a change is proposed and when it takes effect)?

Question 5: What Are the Tokenomics?

Tokenomics — the economic design of a token — is where many projects conceal their most significant risks. A well-designed token has clear utility within the protocol, a sustainable supply dynamic, and incentives that align all participants toward the protocol's long-term health. A poorly designed token is a mechanism for enriching insiders at the expense of later participants.

Token utility analysis: What does the token actually do? There are several categories:

  • Payment tokens are used to pay for services within the protocol (e.g., ETH pays gas fees on Ethereum)
  • Governance tokens grant voting rights (e.g., UNI votes on Uniswap governance proposals)
  • Staking tokens are locked to secure the network and earn rewards (e.g., staked ETH)
  • Utility tokens provide access to specific features (e.g., LINK is required to pay oracle node operators)
  • Pure speculative tokens have no function within the protocol; their only purpose is to be traded

The critical question is whether the token is necessary for the protocol to function. If you could remove the token entirely and the protocol would work identically, the token exists solely for fundraising. Supply dynamics: Understanding token supply is essential for evaluating whether holding a token is likely to maintain or increase in value over time.

  • Total supply: How many tokens will ever exist?
  • Circulating supply: How many tokens are currently available for trading?
  • Inflation rate: Is new supply being created? At what rate? Is it decreasing over time?
  • Burn mechanisms: Are tokens being permanently removed from circulation? Under what conditions?
  • Vesting schedules: When do locked tokens (team, VC, advisor allocations) become tradeable?

The ratio of circulating supply to total supply is critically important. A token that currently has 10% of its total supply in circulation will experience massive sell pressure as the remaining 90% unlocks. If the team and VCs hold large allocations with near-term unlocks, they have strong incentives to maintain hype until their tokens vest, then sell.

Token unlock analysis — a worked example:

The practical implication: if you buy DeFiMax tokens at launch, you are buying into a supply structure where 85% of all tokens will enter the market over the next 2-3 years. Even if the project is excellent, this supply overhang creates persistent downward price pressure. Many retail investors have been devastated by buying tokens at launch without understanding the unlock schedule.

⚠️ The "Fully Diluted Valuation" Trap: Projects often report their market cap using circulating supply. A token trading at $10 with 100 million circulating tokens has a $1 billion market cap. But if the total supply is 1 billion tokens, the fully diluted valuation (FDV) is $10 billion. If you are evaluating whether the token is "cheap," the FDV is the relevant number, because all those tokens will eventually enter circulation. Buying a $1 billion market cap token with a $10 billion FDV means you are betting that the project will grow tenfold just to justify the price remaining constant.

Question 6: Who Funded It and What Are Their Incentives?

Follow the money. The funding structure of a crypto project tells you who has economic power over the project and what their incentives are.

Types of funding:

  • Self-funded / bootstrapped: The team built the project with their own resources. This is rare in crypto but tends to produce more sustainable projects because the team had to validate the idea before spending money.
  • ICO / public token sale: The project sold tokens to the public. This was the dominant model in 2017-2018 and created massive misaligned incentives (teams had no accountability for how they spent the funds).
  • VC funding: Venture capital firms invested in exchange for equity, tokens, or both. This brings professional oversight and network effects but also creates pressure for returns on a specific timeline.
  • Grants: The project received funding from ecosystem grants (e.g., Ethereum Foundation grants). This is typically the most alignment-friendly model, as grant-givers usually want the ecosystem to succeed.
  • Fair launch: No pre-mine, no VC allocation, no team allocation. Tokens are distributed entirely through mining or other participation. Bitcoin is the original fair launch; Yearn Finance (YFI) is a more recent example.

Incentive analysis questions: - What percentage of the token supply is allocated to investors and the team? - At what price did VCs acquire their tokens? (If VCs bought at $0.01 and the token is trading at $1.00, they are sitting on 100x gains and may sell) - Is there a lockup period, and how long is it? - Do the VCs involved have a reputation for long-term holding or for dumping tokens after unlock? - Is the team doxxed (publicly identified)? Do they have verifiable track records?

The "team alignment" heuristic: The most trustworthy configuration is a team that (a) is publicly identified with verifiable professional histories, (b) has the majority of their personal wealth tied to the project's long-term success, and (c) has token vesting schedules that extend at least 3-4 years. A team with short vesting and large allocations is incentivized to pump the price and sell. A team with long vesting is incentivized to build something that will still have value in four years.

35.5 Questions 7-8: Audit Status and Track Record

Question 7: Has the Code Been Audited?

Smart contract audits are one of the most misunderstood aspects of crypto project evaluation. Many investors treat "audited" as a binary seal of approval: if a project has been audited, it is safe. This is dangerously wrong. Understanding what an audit is — and what it is not — is essential.

What an audit is: A smart contract audit is a time-limited review of a project's code by an external security firm. The auditors read the code, attempt to identify vulnerabilities, test edge cases, and produce a report documenting their findings. The report typically categorizes findings by severity (Critical, High, Medium, Low, Informational) and notes whether each finding was addressed by the team.

What an audit is not: - An audit is not a guarantee that the code is bug-free. Auditors can miss bugs — even the best firms have missed critical vulnerabilities that were later exploited. - An audit is not a review of the project's business model, tokenomics, or team integrity. A perfectly written smart contract can still be a scam if the team can drain funds through a non-contract mechanism. - An audit is not permanent. If the team upgrades the contract after the audit, the audit no longer applies to the new code.   2. Check the findings. How many Critical and High severity findings were there? Were they resolved? A project with multiple Critical findings that remain unresolved is a ticking time bomb.

  3. Check the date. When was the audit conducted? If it was 18 months ago and the contracts have been upgraded since, the audit is of limited value.

  4. Check the auditor. Reputable audit firms include Trail of Bits, OpenZeppelin, Consensys Diligence, Halborn, Certora, and Spearbit (among others). If you have never heard of the audit firm, search for their track record. Have they audited other major projects? Have any of their audited projects been exploited?

  5. Check for multiple audits. The best projects are audited by multiple independent firms. Each firm brings different expertise and methodology. Two audits from two different reputable firms provide significantly more confidence than one.

The "audited but hacked" pattern: Many exploited projects had been audited. Ronin Network (Axie Infinity's bridge) was audited before the $625 million hack. Wormhole was audited before the $320 million exploit. Audits reduce risk; they do not eliminate it. The question is whether the project takes a defense-in-depth approach: audits plus bug bounties plus monitoring plus insurance plus limited admin privileges.

🧪 Practical Exercise: Go to any major DeFi protocol's documentation page (Aave, Compound, MakerDAO) and find their audit reports. Read at least one report's executive summary and findings section. Note the severity categories, the number of findings, and which ones were resolved. This is a skill that takes practice, and the best time to develop it is before you have money at risk.

Question 8: What Is the Track Record?

The Lindy effect is the observation that the longer something has survived, the longer it is likely to continue surviving. A protocol that has operated securely for five years with billions of dollars at stake has demonstrated something that no whitepaper, no audit, and no team pedigree can demonstrate: it actually works in production.

Track record evaluation dimensions:

Time in operation: How long has the protocol been live on mainnet? Testnets and "beta" launches do not count — the only meaningful test is operation with real money at stake.

Value secured: What is the maximum total value locked (TVL) the protocol has handled? A protocol that has secured $10 billion without incident has demonstrated security at scale. A protocol claiming to be secure that has only ever held $50,000 has not been meaningfully tested.

Incident history: Has the protocol been exploited? If so, how did the team respond? A team that is transparent about incidents, compensates affected users, and implements fixes earns more trust than a team that has never been tested. (Conversely, a project that has been exploited multiple times for the same class of vulnerability is demonstrating an inability to learn.)

Delivery against promises: Review the project's historical roadmap. Did they deliver what they promised, when they promised it? Chronic delays and missed milestones are not just project management failures — they may indicate that the technology is harder to build than the team claimed, or that the team is not capable of executing.

Team continuity: Are the original founders still involved? If key team members have departed, why? A project where the core team has been stable for years is more likely to continue than one with constant turnover.

Community health: Is the community genuinely engaged with the product, or is the community primarily composed of speculators discussing price? A healthy community discusses features, reports bugs, contributes code, and debates governance proposals. An unhealthy community discusses price action, shills the token on social media, and attacks anyone who raises concerns.

35.6 Questions 9-10: Regulatory Risk and Success Conditions

Question 9: What Does the Regulatory Landscape Look Like?

Regulatory risk is one of the most significant and least predictable factors in evaluating crypto projects. A project that is technically sound, economically sustainable, and well-governed can still be destroyed by adverse regulation — or, conversely, can benefit enormously from regulatory clarity.

Key regulatory questions:

Is the token likely to be classified as a security? In the United States, the Howey Test determines whether an instrument is an investment contract (and therefore a security). A token is likely a security if investors purchase it with the expectation of profit derived from the efforts of others. Most governance tokens with active development teams meet this description, though enforcement has been selective. If a token is deemed a security, the project faces significant legal consequences for having sold it without registration.

Where is the project incorporated, and what is the regulatory environment there? Some jurisdictions (Switzerland, Singapore, the UAE, certain US states) have been more welcoming to crypto projects. Steel-manning the opposition: For any conclusion you reach, construct the strongest possible argument for the opposite view. If you conclude a project is strong, write the most compelling critique you can. If you conclude it is weak, write the most compelling defense. If your original conclusion still holds after this exercise, you can have higher confidence in it.

The social proof trap: Be especially wary of evaluations driven by what other people think. "Everyone in my Discord/Twitter says this project is great" is not evidence.
