Section 1: The EU AI Act — Overview and Context
Why the EU Acted
The European Union's passage of Regulation (EU) 2024/1689 — the Artificial Intelligence Act — was the culmination of a legislative process that began in earnest with the European Commission's White Paper on Artificial Intelligence in February 2020 and the formal legislative proposal in April 2021. Biometric surveillance systems deployed in public spaces had been used to track protesters, monitor religious minorities, and build demographic profiles without meaningful consent frameworks. Predictive policing tools had reinforced geographic and demographic biases in ways that compounded rather than corrected existing disparities in law enforcement. Automated hiring platforms had screened out qualified candidates based on features — pronunciation patterns, facial symmetry, residential postcodes — with no demonstrated connection to job performance.
Each of these was not a hypothetical risk. Each had happened. The EU decided that a horizontal, cross-sectoral legal framework was required — not because AI is inherently dangerous, but because AI deployed in high-stakes domains can cause systematic harm at scale, and that harm would not be adequately addressed by sector-specific rules that were never designed with AI in mind.
The European Union also had a strategic interest in shaping global AI governance norms. The "Brussels Effect" — the documented tendency of EU regulatory standards to propagate globally because multinational firms find it more efficient to adopt the highest common standard across their operations — had already been observed with GDPR. The EU's decision to move first on comprehensive AI regulation was not merely precautionary. It was a deliberate act of regulatory standard-setting intended to influence how AI governance develops in the United States, the United Kingdom, and beyond.
The Act's Structure
The EU AI Act is structured around a risk-based approach. It does not regulate "AI" as a category — it regulates specific uses of AI systems in specific contexts, differentiated by the level of risk those uses present. This is an important architectural choice. A spam filter and a credit scoring model are both AI systems; they present radically different risks; they receive radically different treatment under the Act.
The Act establishes four tiers of regulatory treatment:
Tier 1 — Prohibited Practices (Article 5): AI applications whose risks are so severe that they are banned outright.
Tier 2 — High-Risk AI Systems (Articles 6–49, Annex III): AI systems in specified high-risk sectors or applications, subject to extensive pre-market and ongoing obligations.
Tier 3 — Limited Risk (Articles 50–52): AI systems with specific transparency risks, subject to disclosure obligations.
Tier 4 — Minimal Risk: All other AI systems, subject only to general law.
Alongside this tier structure, the Act introduces separate obligations for General-Purpose AI (GPAI) models (Articles 51–56) — foundation models like large language models that can be fine-tuned for a wide range of downstream applications. The most powerful GPAI models, classified as presenting "systemic risk," face additional obligations.
The Act entered into force on 1 August 2024. Its provisions apply on a staggered timeline: prohibited practices applied from 2 February 2025; GPAI obligations from 2 August 2025; and the critical high-risk AI system obligations from 2 August 2026. Certain high-risk AI systems embedded in products already regulated by EU safety legislation (Annex I) have until 2 August 2027.
Extraterritorial Scope
One of the most consequential aspects of the EU AI Act for firms outside the EU is its extraterritorial reach. The Act applies to:
- Providers that place AI systems on the market in the EU or put them into service in the EU (regardless of where the provider is established);
- Providers and deployers of AI systems whose outputs are used in the EU (regardless of where the provider or deployer is established);
- Importers and distributors of AI systems in the EU.
This means that a US bank with European retail customers running an AI credit scoring model in New York may be subject to the EU AI Act if that model's outputs affect EU-resident customers. A UK fintech offering credit products to EU customers post-Brexit faces the same exposure. The Act does not care where the server is. It cares where the person affected by the AI output is located.
For firms like Cornerstone Financial Group, which maintains a significant retail book in Germany, France, and the Netherlands, this extraterritorial scope is not theoretical. It is the precise reason Priya Nair is standing in the forty-second-floor boardroom with a list of eleven systems.
Key Definitions
The Act's definition of "AI system" is deliberately broad. Article 3(1) defines an AI system as "a machine-based system that is designed to operate with varying levels of autonomy and that may exhibit adaptiveness after deployment, and that, for explicit or implicit objectives, infers, from the input it receives, how to generate outputs such as predictions, recommendations, decisions or content that can influence real or virtual environments." This encompasses the vast majority of machine learning models, many rule-based systems with trained components, and most of the systems that financial services firms would intuitively recognize as AI. Crucially, it also captures some systems that firms may not think of as AI — a point Priya would discover acutely during the Cornerstone inventory exercise.
The Act distinguishes between:
- Provider: The entity that develops the AI system and places it on the market (the bank building its own model, or the vendor selling the model);
- Deployer: The entity that uses the AI system in its operations under its own authority (often the bank, when using a vendor's model);
- User: The natural person or organization that interacts with the AI system.
This distinction matters because the Act allocates obligations differently. Providers bear primary responsibility for conformity assessment and technical documentation. Deployers bear responsibility for ensuring the AI is used as intended, implementing human oversight, and conducting fundamental rights impact assessments for certain uses. When a bank buys an AI system from a vendor, it becomes a deployer — and deployers have real obligations of their own, not merely the obligation to trust their vendor.
Section 2: The Four Risk Tiers
Tier 1 — Prohibited AI Practices (Article 5)
Article 5 of the EU AI Act identifies categories of AI deployment so harmful that they admit no proportionality analysis — they are simply prohibited. Understanding these categories matters for financial services firms, even though most of them are not directly addressed to financial applications.
Subliminal manipulation: AI systems that deploy techniques operating below the threshold of conscious awareness to materially distort a person's behavior in a way that causes or is likely to cause harm. The relevance to financial services is indirect but real: certain behavioral nudging in digital banking interfaces — if it operates subliminally and causes financial harm — may approach this prohibition. Marketing personalization systems that use psychological profiling to push unsuitable products to vulnerable customers deserve careful analysis against this provision.
Exploitation of vulnerabilities: AI systems that exploit specific vulnerabilities of persons due to their age, disability, or economic or social situation to distort their behavior in a way that causes or is likely to cause harm. This is more directly relevant to financial services. An AI system that identifies financially vulnerable customers and targets them with high-cost credit products, taking advantage of their desperation rather than assessing their credit risk, could fall within this prohibition.
Social scoring by public authorities: AI systems used by public authorities (or on their behalf) to evaluate or classify natural persons based on their social behavior or personal characteristics, leading to detrimental treatment. This prohibition is aimed at China-style social credit systems. Private-sector firms are not directly covered, but the underlying principle — that comprehensive behavioral scoring with diffuse societal effects requires a different legal framework — informs the Act's approach throughout.
Real-time remote biometric identification in public spaces: Subject to narrow law enforcement exceptions. Not directly relevant to most financial services firms unless they operate retail branches with live biometric surveillance.
Emotion recognition in the workplace or educational institutions: AI systems that infer employees' emotional states. Relevant to firms using voice analytics or facial expression analysis in call centers or internal HR contexts.
Biometric categorization to infer sensitive characteristics: AI systems that use biometric data to infer race, political opinions, trade union membership, religious beliefs, sex life, or sexual orientation. Relevant to any firm using facial recognition or biometric analysis for customer identification.
Predictive policing based solely on profiling: Narrow prohibition addressed primarily at law enforcement.
For financial services firms, the two provisions that require careful analysis are the subliminal manipulation and vulnerability exploitation prohibitions. These are not distant edge cases. They describe behaviors that irresponsible AI deployment in retail financial services could enable — and that regulators in multiple jurisdictions are already scrutinizing through consumer protection frameworks.
Tier 2 — High-Risk AI Systems (Annex III)
This is the tier that dominates the compliance agenda for financial services firms. Annex III of the Act lists eight categories of high-risk AI use cases. Several of these are directly applicable to financial institutions.
Category 5: Access to and enjoyment of essential private services and public services and benefits
This category is the most directly relevant to financial services. High-risk AI systems in this category include:

Annex III(5)(b): AI systems intended to be used to evaluate the creditworthiness of natural persons or establish their credit score. This is unambiguous. Any ML model that contributes to a credit decision — whether it is the primary scoring model, a component scoring model, or a supplementary risk signal — is high-risk. This covers retail mortgage scoring, personal loan eligibility, credit card limit-setting, and overdraft decisions. The Act does not require that the AI make the final decision autonomously; it requires only that the AI system be "intended to be used" to evaluate creditworthiness.

Annex III(5)(c): AI systems intended to be used for risk assessment and pricing in relation to natural persons in the case of life and health insurance. Life insurance and health insurance pricing models using ML are high-risk. Property and casualty insurance pricing using ML is not explicitly listed, though firms should seek legal advice on whether their specific products fall within the scope.
Category 4: Employment, workers management, and access to self-employment
High-risk AI in employment contexts includes:
- AI systems for recruitment or selection (CV screening, job application scoring, interview assessment);
- AI systems for decisions on promotion, termination, or task allocation;
- AI systems for monitoring and evaluating performance of employees.
This captures AI hiring tools, performance management algorithms, and workforce scheduling systems that financial firms have increasingly adopted.
Category 1: Biometric identification and categorisation of natural persons
AI systems intended to be used for real-time or post-remote biometric identification. Relevant to KYC document verification that uses facial recognition to match identity documents to customer photographs.
Category 6: Law enforcement
AI systems for criminal profiling, predictive policing, and criminal risk assessment. Not directly relevant to financial firms, but AML systems that generate suspicion scores contributing to law enforcement referrals occupy a grey area that warrants legal analysis.
The Financial Services Grey Zone: Fraud Detection and AML
The Act does not explicitly list fraud detection or AML transaction monitoring as high-risk. This creates a classification question that Priya was asked directly by Cornerstone's Chief Risk Officer: "Our fraud detection system — is that high-risk?"
The answer is: it depends on what the system does. Under Article 6(2) and Annex III, a system's risk classification turns not just on the technology but on the use case and its consequences for individuals. An AML alert scoring system that feeds SAR filings to law enforcement is arguably affecting "access to essential private services" and contributing to law enforcement decisions — potentially straddling Categories 5 and 6. A fraud detection system that triggers account closures or payment blocks is arguably within the scope of Category 5(b) if those decisions affect the customer's ability to access financial services.
The European Commission's guidance acknowledges this ambiguity. The prudent approach for financial institutions is to apply the high-risk framework to any AI system whose outputs can trigger adverse actions against individual customers — account closure, transaction blocking, credit refusal, insurance denial — regardless of whether the Act's text makes this classification unambiguous.
Tier 3 — Limited Risk (Article 50)
AI systems with specific transparency risks are subject to disclosure obligations rather than the full high-risk compliance framework. The most relevant applications are:
Chatbots and AI that interacts with humans: Persons interacting with an AI system must be informed that they are interacting with an AI, unless this is obvious from the context. Financial services chatbots must disclose their AI nature.
AI-generated content (deepfakes): Synthetic audio, video, or image content must be labeled as artificially generated or manipulated.
Emotion recognition and biometric categorization systems (not otherwise prohibited): Must inform individuals when they are subject to such systems.
For financial services firms with customer-facing AI, Tier 3 obligations are relatively manageable — primarily requiring disclosure language and interface design changes. The complexity arises when a system that appears to be limited-risk at the point of customer interaction feeds outputs into a high-risk system further down the decision pipeline. This is the classification problem at the heart of Case Study 02.
Tier 4 — Minimal Risk
Spam filters, AI in video games, recommendation systems that do not present significant risk to individuals, AI used for inventory management — these fall into minimal-risk and are subject only to general law. Providers of minimal-risk AI systems are encouraged (but not required) to adopt voluntary codes of conduct. No specific obligations attach to this tier under the Act itself.
Section 3: High-Risk AI Requirements (Articles 9–15)
For a financial institution with high-risk AI systems, the Act establishes six primary compliance obligations. These are not one-time assessments. They are ongoing operational requirements that attach to the AI system throughout its lifecycle — from development through deployment to retirement.
Risk Management System (Article 9)
Article 9 requires that providers and deployers of high-risk AI systems establish, implement, document, and maintain a risk management system. The regulation is specific about what this means: it is "a continuous iterative process" running throughout the AI system's entire lifecycle. It is not a pre-launch risk assessment that gets filed and forgotten.
The risk management system must identify and analyze known and foreseeable risks associated with the AI system, estimate and evaluate risks that may emerge when the system is used as intended and under conditions of reasonably foreseeable misuse, evaluate risks in light of data from post-market monitoring, and adopt appropriate risk mitigation measures. The system must be designed so that residual risks are judged acceptable and are disclosed to deployers.
For a credit scoring system, this means maintaining documented processes for: identifying when the model's outputs may be discriminatory; monitoring for model drift that could affect accuracy for particular demographic groups; testing the model under adversarial conditions; and ensuring that the risk management process is reviewed whenever the model is updated or the deployment context changes.
Data and Data Governance (Article 10)
Article 10 establishes requirements for the training, validation, and testing data used to develop high-risk AI systems. The requirements address both data quality and data governance process.
Training data must be relevant, sufficiently representative, and as free of errors as possible given the intended purpose. Training, validation, and testing data must cover the characteristics of the population of persons who will be affected by the AI system's outputs — this is a direct requirement to address representation bias. Where personal data is used for training, the processing must comply with applicable data protection law (in the EU, GDPR).
Critically, Article 10 requires examination of training data for possible biases — including biases that could lead to discriminatory outcomes contrary to EU law. This is not merely a best-practice recommendation. It is a legal obligation, and it creates accountability for training data decisions that many firms currently treat as technical rather than legal matters.
For financial institutions, Article 10 compliance means formalizing data governance processes that many have developed informally: data quality assessments, representation audits, bias testing protocols, and documentation of data lineage. SR 11-7 in the US already requires much of this for model risk management; the EU AI Act places similar requirements in a legal rather than supervisory framework.
Technical Documentation (Article 11, Annex IV)
High-risk AI systems must be accompanied by technical documentation prepared before the system is placed on the market or put into service and kept up to date throughout the system's lifecycle. Annex IV specifies the content in granular detail. The documentation must cover:
- A general description of the AI system, including its intended purpose, the natural persons it is intended to interact with or affect, and its version;
- A detailed description of the elements of the AI system and its development process, including the design specifications and design choices made;
- Detailed information about the monitoring, functioning, and control of the AI system, including the metrics by which performance is measured;
- A description of the risk management system;
- The validation and testing procedures used during development, including the results of pre-deployment testing;
- Technical information about cybersecurity measures;
- A declaration of conformity;
- Any changes made after initial deployment.
The Annex IV documentation requirement is demanding. Many financial institutions maintain substantial model documentation under SR 11-7 or internal model governance frameworks — but this documentation was designed for internal risk management and regulatory examination, not for the structured public-accountability purpose that the AI Act envisions. Converting existing model documentation into Annex IV-compliant format is a significant undertaking, particularly for older models developed before these requirements were anticipated.
Record-Keeping and Logging (Article 12)
High-risk AI systems must automatically generate logs capturing events relevant to identifying risks and ensuring compliance. The minimum logging requirements include: the period of each use of the system; the input data against which the system was checked; the identity of the natural persons involved in verification; and events that represent a malfunction or risk.
For financial services AI, this typically means extending existing audit trail infrastructure to capture AI-specific data: the input features fed to the model at the time of a decision; the model version active at the time; the output score or recommendation; and any human review activity that followed. Records must be retained for at least six months under the Act itself (though sectoral regulations like those governing credit decisions may require longer retention periods that will govern in practice).
Transparency and Information to Deployers (Article 13)
High-risk AI systems must be designed and developed with sufficient transparency that deployers can understand the system's outputs and use it appropriately. The provider must supply instructions for use that cover: the intended purpose; the performance metrics and their relevance; the known risks; the input data requirements; the types of persons or categories of data the system has been trained on; any known limitations; the expected lifetime of the system; and the level of accuracy, robustness, and cybersecurity achieved.
This provision has a direct implication for vendor relationships: when a financial firm purchases a high-risk AI system from a vendor, the vendor is the provider and bears the obligation to supply this documentation. The firm, as deployer, has an obligation to verify that this documentation exists before deploying the system, and to use the system only as the instructions specify.
Human Oversight (Article 14)
Article 14 is, in some respects, the philosophical heart of the high-risk AI framework. It requires that high-risk AI systems be designed and developed in such a way that they can be effectively overseen by natural persons during the period of their use. This is not a vague aspiration. The Act specifies what effective oversight means:
- Oversight must be implemented either built into the AI system by the provider, or implemented by the deployer using appropriate tools and measures;
- The natural person assigned oversight must understand the capacities and limitations of the high-risk AI system, including possible biases and risk of errors;
- The oversight person must be able to monitor the AI's operation and detect malfunctions;
- The oversight person must have the ability to disregard, override, or interrupt the AI system's operation;
- The oversight person must be aware of the possible tendency to over-rely on AI outputs (automation bias), and must be appropriately trained to counteract it.
For financial services firms, Article 14 requires a formal answer to questions that are often answered informally or not at all: Who is the designated human overseer for each high-risk AI system? What training have they received? What are their documented intervention powers? How is automation bias addressed in their workflow? The Article 14 requirement is not satisfied by pointing to a general "human in the loop" policy. It requires a specific, documented, operationalized oversight framework for each high-risk system.
Accuracy, Robustness, and Cybersecurity (Article 15)
High-risk AI systems must achieve, and maintain throughout their lifecycle, appropriate levels of accuracy, robustness, and cybersecurity. The Act requires that accuracy is measured against defined performance metrics that are set out in technical documentation. Robustness means resilience against attempts to alter the system's behavior through manipulation of inputs (adversarial attacks). Cybersecurity means protection against unauthorized access, modification, or misuse.
For financial institutions with existing information security and model risk management frameworks, Article 15 compliance is largely a matter of alignment — ensuring that existing cybersecurity and model performance monitoring processes are documented and maintained in a way that satisfies the Act's requirements.
Section 4: Conformity Assessment, CE Marking, and the AI Act Timeline
Conformity Assessment for High-Risk AI
Before a high-risk AI system is placed on the market or put into service, it must undergo a conformity assessment demonstrating compliance with the Act's requirements. The conformity assessment route depends on the category of high-risk AI:
For most Annex III high-risk AI (including credit scoring, insurance pricing, employment, and most financial services applications): Providers may conduct their own internal conformity assessment — no mandatory third-party auditor is required. The provider must follow a defined conformity assessment procedure, prepare technical documentation, implement a quality management system, and draw up an EU Declaration of Conformity.
For biometric identification AI and some law enforcement AI: Third-party conformity assessment by a notified body is required.
The self-assessment option for most financial services AI is significant. It means firms are not dependent on external auditor capacity, but it also means firms bear full responsibility for the integrity of their own assessment. The conformity assessment is not a one-time exercise: it must be repeated whenever the AI system undergoes substantial modification.
CE Marking and EU Database Registration
Following successful conformity assessment, high-risk AI systems must:
- Affix a CE marking indicating conformity with the Act's requirements;
- Draw up an EU Declaration of Conformity — a formal document signed by an authorized representative attesting that the system meets the Act's requirements;
- Register the AI system in the EU database of high-risk AI systems — a publicly accessible database maintained by the European Commission, enabling public scrutiny of which high-risk AI systems are deployed in the EU market.
The public registration requirement is one of the Act's most consequential accountability mechanisms. When a bank's credit scoring system is registered in the EU database, civil society organizations, journalists, and affected individuals know it exists. This creates reputational and political accountability that extends beyond the direct compliance framework.
General-Purpose AI Models (Articles 51–56)
The Act establishes a separate framework for general-purpose AI (GPAI) models — AI systems that can perform a wide range of tasks and may be used as the foundation for downstream applications. This is directly relevant to financial firms that are building compliance or advisory systems on top of foundation models like large language models.
All GPAI model providers must maintain technical documentation, comply with copyright law, and publish a summary of training data. GPAI models that are assessed as presenting systemic risk face additional obligations. The systemic risk threshold is set at training computation exceeding 10^25 floating-point operations (FLOPs). This captures the largest commercially deployed foundation models. Providers of systemic-risk GPAI models must conduct adversarial testing (red-teaming), implement incident reporting mechanisms, maintain cybersecurity measures commensurate with systemic risk, and report serious incidents to the AI Office.
For financial institutions using foundation models (large language models for compliance document review, LLM-based chatbots for customer service, AI-powered investment research tools), the GPAI provisions create a requirement to understand whether the underlying model is classified as systemic-risk, and what obligations that places on the model provider. When a bank uses a systemic-risk GPAI model for a downstream application, the bank is a downstream provider — and may inherit obligations depending on how it integrates and deploys the model.
The Timeline in Practice
The Act's staggered implementation creates a compliance calendar that financial institutions must manage actively:
