No passport scan. No driving license photograph. No utility bill required.
The technology worked. Priya had reviewed the accuracy data herself: 97.3% verification accuracy in controlled testing, with particularly strong performance for elderly customers who struggled with document uploads and for individuals whose identification documents were damaged, expired, or simply absent — a population that included significant numbers of recent immigrants, care home residents, and people with poor document-keeping habits that had nothing to do with their honesty.
"So here is my question," Deepa said. "Can you even do this? Legally?"
Priya set down her pen. This was the question that made regulatory sandboxes necessary, and it deserved a careful answer.
"Under normal rules, almost certainly not," she said. "The FCA's KYC requirements under JMLSG and the Money Laundering Regulations reference documentary evidence. They contemplate passport numbers, utility bills, credit reference agency checks. They were written in a world where identity verification meant documents. Your voice analysis system is genuinely better than documents for many customers — but it's not on the list. If you launch commercially, you're running a KYC process that no regulator has blessed, that no published guidance explicitly permits, and that would be the first thing an FCA supervisor would question in an inspection."
Deepa looked deflated. Her lead engineer opened his mouth, but Priya raised a hand.
"But that's not the whole answer. Under the sandbox, we can test it properly and find out what the rules should say. The FCA's regulatory sandbox was designed exactly for this situation — a technology that works, that genuinely serves customers, but that doesn't fit any existing regulatory category. The sandbox creates the space to run a real test, with real customers, with FCA oversight, and with temporary relief from the document-verification requirement. If the test works — and your technology data suggests it will — the FCA can use the results to consult on amending the KYC guidance to permit biometric voice analysis as an acceptable verification method."
She paused. "The sandbox doesn't just help you. Done right, it changes the rules for everyone."
This was the promise at the heart of the regulatory sandbox — not just a safe harbor for one innovative firm, but a mechanism for updating the law itself. It is also a mechanism with real costs, real limitations, and real critics. Understanding both the promise and the constraints is essential for anyone working at the intersection of regulation and financial technology.
Section 1: What Is a Regulatory Sandbox?
A regulatory sandbox is a controlled environment where regulated and non-regulated entities can test innovative financial products, services, and business models with a limited number of real customers, under regulatory oversight, with some relief from the normal regulatory requirements that would otherwise apply.
That definition contains three elements that each require unpacking.
Controlled environment. The sandbox is not a regulatory holiday. It is a structured experiment, with defined parameters, defined timescales, defined customer limits, and defined conditions under which the regulator can intervene. The word "sandbox" is intentional: like a children's sandbox, it is a contained space where experimentation is encouraged, but the rest of the playground has not been suspended. Consumer protection obligations, fraud requirements, data protection law, and basic conduct standards all apply in full. What changes in the sandbox is a narrower set of specific regulatory requirements — typically the ones whose application to the specific innovation would be uncertain, disproportionate, or simply inapplicable.
Real customers. This is what distinguishes a sandbox from a pilot or a proof of concept. Sandbox tests are conducted on live customers — real people making real financial decisions, with real money. This creates both the power and the risk of the sandbox model. The power: you cannot learn whether a technology works for financial services without testing it on financial services customers. No simulation of customer behavior captures the full complexity of how real people engage with financial products — their errors, their misunderstandings, their edge cases, their behaviors under pressure. The risk: real customers can experience real harm. The sandbox does not eliminate this risk; it manages it through customer limits, disclosure requirements, and ongoing regulatory oversight.
Relief from normal requirements. Regulators can grant limited modifications to their own rules. They can waive a specific requirement — for instance, the requirement to obtain a physical document — for a defined period and a defined population. They can issue no-action letters, committing not to take enforcement action against a firm for activities within the sandbox parameters. They can provide regulatory guidance specific to the firm's model that no published guidance currently addresses. What they cannot do is waive primary legislation, override consumer protection obligations, or create permissions that persist beyond the sandbox period without a formal rule change.
The Problem Sandboxes Solve
The regulatory sandbox addresses a fundamental dilemma in innovation-heavy industries: the relationship between regulation and technology is necessarily retrospective. Regulators write rules about the world as it is. Technology creates the world as it will be. The gap between these two creates a structural problem with three related dimensions.
The first dimension is regulatory uncertainty as an investment barrier. When a startup develops a technology that sits outside existing regulatory categories, it faces a choice: seek regulatory clarification (a process that can take years, and which may not yield a definitive answer), proceed without regulatory blessing (and risk enforcement action), or abandon the innovation. Rational investors facing this uncertainty often choose the third option. The sandbox provides a defined path: a mechanism through which a firm can engage with its regulator, establish clear parameters for testing, and de-risk the regulatory dimension of the investment sufficiently to make the business viable.
The second dimension is the chicken-and-egg problem of rule-making. Regulators face their own version of the same dilemma. To write sensible rules about a new technology, they need to understand how the technology works in practice — its failure modes, its consumer impacts, its interaction with existing regulatory requirements. But the technology cannot be deployed at scale until there are rules. The sandbox breaks this deadlock: it creates a controlled environment where the regulator can observe the technology operating on real customers, develop the understanding necessary for informed rule-making, and draft guidance or rule changes based on evidence rather than speculation.
The third dimension is the regulatory categorization problem. Priya identified this in her conversation with Deepa: some technologies are not illegal, but they are not on any approved list either. The existing regulatory framework simply has no category for them. Attempting to operate under the closest available category creates compliance risk, because the fit is imperfect and an inspector will find the gap. The sandbox provides a legitimate alternative: an explicit, regulator-approved permission to operate under specific parameters while the regulatory framework catches up.
The First Sandbox
The FCA launched its Innovation Hub in 2014, creating the first formal channel in financial regulation for early-stage engagement between innovative firms and a regulator. The Innovation Hub was not itself a sandbox — it did not provide regulatory waivers or testing permissions. It was a conversation channel: firms could approach the FCA, describe what they were building, and receive informal guidance on their regulatory status and compliance approach. For many firms, this was transformative. A question that might have consumed months of external legal advice could sometimes be resolved in a meeting.
From the Innovation Hub's learnings, the FCA identified a further need: for firms that had already established there was no clean regulatory category for their innovation, and needed a structured testing environment rather than just informal guidance. The FCA Regulatory Sandbox launched in May 2016, accepting its first cohort of firms for testing that autumn. Cohort 1 comprised 24 firms from 69 applicants — a selection rate of 35%, reflecting both genuine quality assessment and capacity constraints. The firms spanned digital identity, payments, insurance, lending, and retail banking, and several of the technologies tested in that first cohort eventually became mainstream: open banking data aggregation, digital identity verification, and automated suitability assessment all trace roots to early sandbox cohorts.
By 2024, the FCA had accepted over 700 firms across more than 50 cohorts. The model had been replicated in over 60 jurisdictions worldwide.
Core Features of Most Sandboxes
While sandbox designs vary, most operational sandboxes share a common architecture:
Cohort-based admission. Applications are accepted on a rolling cycle — typically twice a year — with a defined number of places per cohort. The cohort structure allows the regulator to manage its own resource constraints (each sandbox firm requires a dedicated case officer) while ensuring firms receive structured support rather than being admitted to an indefinitely long queue.
Defined testing period. Sandbox permissions are time-limited, typically six to twelve months. This forces both the firm and the regulator to treat the sandbox as a genuine test with defined outcomes, rather than a permanent alternative to full authorization.
Bespoke regulatory parameters. Each firm receives sandbox terms specific to its model. There is no standard sandbox permission; there is a negotiated set of waivers, guidance, and conditions tailored to what the specific innovation requires and what consumer protection measures remain essential.
Real customers, limited numbers. Customer caps are set during the application process, calibrated to the potential for consumer harm. A payments firm testing a new wallet might be permitted 1,000 customers; a lending firm testing a novel credit model might be capped at 250. The cap reflects the regulator's assessment of how much scale is needed to generate meaningful test data while limiting potential harm.
Post-test assessment. At the end of the sandbox period, both the firm and the regulator conduct a structured evaluation. What were the exit criteria? Were they met? What were the unexpected findings? This assessment feeds directly into the regulator's policy work — it is where the sandbox's broader value is realized.
Section 2: The FCA Sandbox — The Model
The FCA sandbox remains the archetype from which most others derive, both in design philosophy and operational detail. Understanding it in depth provides the conceptual foundation for understanding every other sandbox.
The Innovation Hub: First Contact
The FCA Innovation Hub is the starting point for any firm exploring the FCA's innovation support pathways, and it is important to understand what it is and what it is not.
The Innovation Hub is an informal guidance service, not a regulatory permission. A firm that engages with the Innovation Hub is in conversation with FCA staff — experienced enough to understand the firm's technology and the applicable regulatory framework, but not in a process that produces regulatory outcomes. The Innovation Hub provides:
- Informal guidance on whether a firm needs FCA authorization for its proposed activities
- Informal guidance on which authorization category applies (if authorization is needed)
- Informal guidance on the compliance approach to a specific novel feature
- Signposting to the appropriate regulatory framework (FCA rules, EU regulations applicable to UK firms, JMLSG guidance, FCA supervisory guidance)
The Innovation Hub does not provide waivers, no-action letters, or any form of regulatory permission. Its informal guidance has no legal standing: a firm cannot rely on Innovation Hub guidance as a defense against FCA enforcement action. What it provides is a faster, less expensive form of regulatory orientation than the alternatives — principally external legal advice or formal regulatory application.
For many firms, the Innovation Hub is sufficient. If the question is "which authorization category do we need?" the Innovation Hub can answer it. If the question is "we need a waiver from a specific rule to test our technology," the firm needs the sandbox.
Eligibility for the FCA Regulatory Sandbox
Admission to the FCA regulatory sandbox requires satisfying five eligibility criteria, all of which must be met:
Genuine innovation. The product, service, or business model must represent a genuine innovation in the UK financial services market — not an incremental improvement on an existing model, but a novel approach that does not have a close regulatory precedent. The FCA defines this broadly: genuine innovation can be a new technology, a new application of an existing technology to a new context, or a new business model. What it cannot be is a well-established approach in a different jurisdiction now being imported to the UK and presented as novel.
Identifiable consumer benefit. The innovation must deliver a benefit to consumers that is real and demonstrable — not speculative. The FCA requires firms to articulate specifically who benefits, in what way, and why existing alternatives do not deliver the same benefit. Priya's voice-biometric KYC startup had a strong consumer benefit case: elderly customers and those without standard documentation were systematically disadvantaged by document-verification KYC. Voice analysis offered a materially better outcome for a population the existing system failed.
Need for sandbox. This is the most discriminating criterion, and the one that determines whether the Innovation Hub is sufficient or the sandbox is necessary. The FCA asks: could you test this product properly under existing rules, with existing regulatory guidance, with appropriate external legal advice? If the answer is yes — if the innovation fits within an existing category, even uncomfortably — the sandbox is probably not needed. The sandbox is for genuine no-man's land: technology that cannot be tested without either a regulatory risk that is prohibitive or a waiver that only the FCA can grant.
UK nexus. The testing must involve UK consumers, UK financial services activities, or activities requiring FCA authorization or registration. This is not a requirement that the firm be UK-incorporated (many sandbox firms are UK subsidiaries of international groups or international firms seeking UK market entry), but there must be a genuine UK dimension to the test.
Ready to test. The firm must have a product that is ready to test on real customers. The FCA sandbox is not a development environment or an incubator. It requires a firm with a functioning technology, a defined test plan, and the organizational capability to conduct a live test with real customers in a regulated environment.
What the Sandbox Provides
For firms admitted to the FCA sandbox, the package of regulatory support is substantial and highly bespoke.
Bespoke regulatory guidance. Each firm receives written guidance from the FCA, specific to its model, on the regulatory framework that applies and how the FCA expects the firm to comply within the sandbox. This guidance does not have the legal standing of a formal supervisory decision, but it does represent the FCA's considered view — and firms can rely on it as evidence of good faith in any subsequent regulatory process.
Regulatory waivers and modifications. Under sections 138A and 138B of the Financial Services and Markets Act 2000 (FSMA), the FCA has power to modify or waive specific requirements in its own rulebook for individual firms. A sandbox firm might receive a modification of COBS 4 (communications rules) to permit a different disclosure format; a waiver of specific KYC document requirements under SYSC; or a modification of conduct rules to permit a novel fee structure. The waiver is specific in scope (it applies to defined activities with defined customers), specific in duration (it expires at the end of the sandbox period unless extended), and conditional (the firm must meet specified consumer protection conditions).
No-action letters. In addition to formal waivers, the FCA issues no-action letters — informal commitments that the FCA will not take enforcement action against the firm for specific activities within specific parameters during the sandbox period. No-action letters address activities that fall in uncertain territory: where the firm is not certain whether an authorization or permission is required, and where the FCA is not certain either. The no-action letter provides regulatory certainty without requiring the FCA to issue a formal determination.
Dedicated case officer support. Each sandbox firm is assigned an FCA case officer who provides ongoing support throughout the testing period: regular check-ins, answers to compliance questions as they arise, and escalation to FCA policy teams when the questions raise broader regulatory issues. This ongoing relationship is one of the most valued aspects of sandbox participation — firms report that access to a named, knowledgeable regulator who understands their specific model is transformatively helpful compared to the alternative (interpreting general guidance alone).
What the Sandbox Requires
The sandbox is not a one-sided benefit. The conditions placed on sandbox firms are substantive.
Consumer protection is non-negotiable. This point bears emphasis because it is frequently misunderstood. The FCA's waivers reduce the compliance burden in specific ways, but they do not reduce the firm's obligations to protect consumers from harm. If a biometric KYC system produces incorrect verifications that allow fraud to harm customers, the waiver of the document-verification requirement does not protect the firm from regulatory action for consumer harm. The sandbox provides relief from the form of compliance (how you verify identity), not from the substance of consumer protection (that customers must not suffer preventable harm).
Customer limits are binding. The customer cap set in the sandbox terms is a hard limit. Exceeding it — even if the additional customers are genuinely served well — constitutes a breach of the sandbox terms and can result in the FCA revoking the firm's sandbox permissions. Firms must build systems to track and enforce their own customer limits.
Disclosure to customers is mandatory. Customers participating in a sandbox test must be informed that they are participating in a regulatory test environment. The disclosure requirements are specific: customers must understand what the test involves, what protections do and do not apply in the normal way, and how to complain. Drafting clear, effective disclosures for customers who may not understand what a regulatory sandbox is turns out to be one of the harder practical challenges of sandbox participation.
Data sharing with the FCA is expected. The sandbox is not a private experiment. The FCA expects firms to share test data, findings, and outcomes — including failures. This sharing requirement is not punitive; it is how the sandbox generates its broader regulatory value. The FCA uses the aggregate learnings from multiple sandbox cohorts to inform its policy work, its supervisory approach, and its guidance publications. A firm that hoards its sandbox data and presents only successes is not fulfilling the purpose of the sandbox — and the FCA has been direct about this expectation in its learnings publications.
Exit criteria must be defined in advance. Before testing begins, the firm and the FCA agree a set of exit criteria — specific, measurable outcomes that will determine whether the test has succeeded or failed. This requirement prevents the common problem of evaluation drift, where a failing test is retrospectively reinterpreted as a partial success. Firms that cannot define clear exit criteria at the application stage typically have a product design problem that the sandbox cannot resolve.
After the Sandbox
The sandbox is a beginning, not an end. Firms that complete the sandbox successfully have several paths forward.
The most common path is full FCA authorization or variation of permissions. A firm that has tested in the sandbox and demonstrated that its model works compliantly is in a substantially stronger position for a formal authorization application: it has a track record, a relationship with the FCA, and evidence that its systems and controls are adequate. The FCA authorization process is not shortened for sandbox graduates — but it is easier, because the substantive questions have been addressed.
A second path, available where the sandbox revealed that existing rules were unnecessarily restrictive, is regulatory reform. The FCA uses sandbox learnings as direct inputs to its consultations on rule changes. If multiple sandbox cohorts have tested biometric identity verification and all have demonstrated that it protects consumers at least as well as document verification, the FCA can consult on amending its KYC guidance to permit biometric methods — a change that benefits not just the sandbox firms but the entire market.
A third path, which the FCA regards as a genuine success rather than a failure, is exit without proceeding to market. Some innovations that seem promising in concept do not work in practice. Voice recognition performs poorly for certain linguistic groups. An AI lending model performs well in aggregate but fails for specific customer profiles. An insurance product is consumer-beneficial in theory but cannot be priced profitably in practice. The sandbox provides a structured, relatively low-cost way to discover these problems before committing to full market launch — which is what testing is for.
Section 3: Sandbox Models Globally
The FCA sandbox created a template that has been adopted, adapted, and in some cases improved upon across more than 60 jurisdictions. The global landscape divides into a small number of closely comparable peers, a larger group of adaptations with distinct local features, and a few important markets where the sandbox model has not taken root.
MAS Singapore: The Closest Peer
The Monetary Authority of Singapore launched its regulatory sandbox in 2016, almost simultaneously with the FCA. MAS and the FCA have maintained a close collaborative relationship throughout the development of their respective sandbox programs — both are members of the Global Financial Innovation Network (discussed below), and MAS staff participated in the design of the FCA model.
MAS operates three distinct tracks, offering more granularity than the FCA's model:
The main Regulatory Sandbox mirrors the FCA model closely: cohort-based, bespoke waivers, defined testing periods. MAS has been particularly active in the digital asset space, using the sandbox to test distributed ledger applications, tokenized securities, and digital payment token services before developing its permanent licensing frameworks.
Sandbox Express, launched in 2019, offers an accelerated pathway for lower-risk innovation categories. MAS pre-defines specific activity types that it considers suitable for sandbox testing without a full bespoke assessment process. Firms in these categories can activate sandbox permissions quickly — the target is fourteen days from application to admission, compared to several months for the main sandbox. The trade-off is that Sandbox Express participants have less flexibility in their sandbox terms: they operate within standardized parameters rather than bespoke ones.
The Digital Asset Sandbox represents MAS's most sophisticated track: a purpose-built environment for testing distributed ledger technology and digital asset services, with sandbox parameters calibrated specifically to the unique features and risks of these technologies. Given Singapore's ambitions as a digital asset hub, this sandbox has attracted substantial international participation.
ASIC Australia
The Australian Securities and Investments Commission launched its sandbox in 2016, with significant enhancements in 2020 following a formal review of the program's effectiveness.
ASIC's model includes a distinctive feature not present in the FCA or MAS designs: self-activation for very low-risk innovation categories. Firms meeting specific criteria — including a requirement that no individual client can commit more than AUD 10,000 in the test — can activate their own sandbox permissions without seeking ASIC approval. This dramatically reduces the barrier to entry for genuinely low-risk innovation, but creates a different regulatory monitoring challenge: ASIC must track and audit self-activated sandboxes without the structured application process that gives other sandboxes their oversight framework.
For higher-risk innovation, ASIC operates a conditional licensing process: firms receive a time-limited Australian financial services license or credit license with conditions tailored to the sandbox test, rather than the waiver and no-action framework used by the FCA.
Hong Kong: HKMA and SFC
Hong Kong operates parallel sandbox programs reflecting its dual-regulator structure. The Hong Kong Monetary Authority operates a Fintech Supervisory Sandbox primarily for banking and payment innovation, while the Securities and Futures Commission operates its own sandbox for capital markets and asset management applications. The two programs do not formally share infrastructure, which creates coordination challenges for firms whose innovations span both regulatory perimeters — a common situation for digital asset and embedded finance applications.
The HKMA has supplemented its sandbox with the Banking Virtual Lab: a technology testing environment using synthetic data rather than real customers. This addresses one of the limitations of traditional sandboxes (the delay between technology development and regulatory testing) by allowing firms to validate their systems against realistic but non-personal data before committing to a live customer test. The FCA has developed a similar facility — the Digital Sandbox — for the same reason.
Europe: A Fragmented Landscape
The EU presents the most complex landscape in the global sandbox picture, primarily because the EU does not operate a single sandbox. FinTech regulation at EU level has historically moved more slowly than at member state level, and the result is a patchwork of national programs with uneven coverage and no mutual recognition framework.
The European Banking Authority operates a FinTech Knowledge Hub, which provides information and informal guidance to innovative firms but does not offer sandbox testing or regulatory waivers. The EBA has published guidance on regulatory sandboxes and actively promotes sandbox development across member states, but it has no direct sandbox operating authority.
At member state level, the Netherlands (AFM), Denmark (Danish FSA), and Lithuania (Bank of Lithuania) have established operational sandbox programs. Germany's BaFin has piloted a sandbox for digital securities but has not developed a comprehensive program comparable to the FCA or MAS models. The result is that an innovative firm seeking EU-wide sandbox testing must navigate different programs in different member states — a significant friction cost.
The EU's DLT Pilot Regime, which entered application in 2023, represents a partial exception. The Pilot Regime is not formally called a sandbox, but it functions as one for distributed ledger technology applied to securities markets: it allows market infrastructure operators to test DLT-based multilateral trading facilities and securities settlement systems with real market participants, under regulatory supervision but with temporary exemptions from specific MiFID II and CSDR requirements. The design closely mirrors the sandbox model discussed in Chapter 24.
United States: The Federal Gap
The United States has no federal financial services sandbox, and the reasons why illuminate important features of the US regulatory architecture.
Federal financial regulation in the US is fragmented across multiple agencies — the SEC, CFTC, OCC, FDIC, Federal Reserve, CFPB, and FinCEN — with jurisdiction divided by institution type and activity rather than any single supervisory authority. No single agency has the broad scope of authority that allows the FCA or MAS to grant the cross-perimeter waivers that sandboxes require.
The CFPB has operated a No-Action Letter framework since 2016: firms can apply for a CFPB commitment not to take supervisory or enforcement action under specific consumer financial protection statutes. This is structurally similar to one element of the FCA sandbox (the no-action letter), but it covers only CFPB jurisdiction, which excludes securities, derivatives, banking prudential regulation, and AML/sanctions. The CFPB's no-action letters have been used sparingly — the application process is demanding, and the CFPB's jurisdiction is too narrow for most novel fintech business models.
At state level, Arizona enacted the first US sandbox law in 2018, and Wyoming, Utah, and several other states followed. State sandboxes are limited by state jurisdictional boundaries: a firm in the Arizona sandbox is testing under Arizona law, but it cannot test across state lines without engaging additional states' programs. For most fintech innovations, which require federal authorization to operate nationally, state sandboxes provide limited practical benefit.
The OCC's FinTech charter — an attempt to create a special-purpose national bank charter for fintech companies that would have given the OCC the authority to develop a sandbox-like framework — was challenged by state banking regulators and constrained by federal courts on jurisdictional grounds, leaving the federal gap intact as of the time of writing.
APAC and Global Proliferation
Beyond the first-mover jurisdictions, sandboxes have proliferated rapidly across Asia-Pacific and beyond. India's SEBI launched a sandbox for capital markets innovation in 2020. Canada's Ontario Securities Commission launched an OSC LaunchPad in 2017. The UAE's ADGM and DIFC both operate fintech sandboxes catering to the region's growing financial center ambitions. Kenya's Capital Markets Authority and Central Bank both operate sandboxes, reflecting the particular importance of mobile money innovation in African financial services. The World Bank estimates that regulatory sandboxes are now operational in over 60 jurisdictions.
The proliferation reflects a genuine convergence in regulatory thinking: the sandbox model has been sufficiently successful in early-mover jurisdictions that latecomers have adopted it rapidly. It also reflects competitive dynamics: jurisdictions that want to attract fintech investment need to be able to tell prospective market entrants that there is a defined path to regulatory clarity.

Real customers behave differently from test users. This is perhaps the most consistent finding across sandbox cohorts. Firms that have conducted extensive user research and testing with recruited participants consistently discover that real customers — particularly those at the edges of their target market — behave in ways that the research did not capture. Elderly customers asked to give voice biometrics for the first time in their lives approach the technology differently from a twenty-eight-year-old recruited for a usability test. Customers under genuine financial stress approach a lending application differently from someone testing a prototype without real money at stake. The sandbox reveals these behavioral realities before the firm commits to full-scale launch.
Regulatory requirements that seemed incompatible often prove addressable. Many firms enter the sandbox believing that specific regulatory requirements are fundamental barriers to their model. In a substantial proportion of cases, the FCA sandbox process reveals that the barrier is narrower than it appeared: the firm can comply with the consumer protection purpose of the rule using a different mechanism than the one specified. A firm that believed it needed a complete waiver from disclosure requirements may discover, through negotiation with its FCA case officer, that a redesigned disclosure process meets the regulatory purpose while accommodating the firm's model. Firms often discover they need more permissions than anticipated. The application process requires firms to identify the specific regulatory requirements that conflict with their model and request targeted waivers. In practice, the act of building the sandbox application — mapping the firm's activities against the regulatory framework — frequently reveals additional authorization requirements that the firm had not identified. Firms regularly emerge from the sandbox application process with a clearer, and usually more extensive, picture of their regulatory obligations than they had at the outset.
Consumer disclosure is harder than it looks. The requirement to disclose clearly to customers that they are participating in a sandbox test, and what that means, consistently emerges as one of the most challenging elements of sandbox preparation. The challenge is not legal — the regulatory requirement is clear — but communicative. How do you explain, in plain language that a customer will actually read and understand, what it means that their financial product is operating under a waiver from some of its normal regulatory requirements? Firms that underinvest in disclosure design frequently produce documents that technically comply but functionally fail: customers confirm they have read the disclosure without understanding what they have agreed to.
Some innovations fail, and that is valuable. Not every innovation that enters the sandbox survives it. Section 5: What Regulators Learn
The sandbox's value to firms is evident. Its value to regulators is less discussed but at least as important.
Where existing rules create unnecessary barriers to beneficial innovation. The sandbox provides the FCA, MAS, and other operating regulators with a systematic stream of evidence about the relationship between their rules and innovative technology. When multiple sandbox cohorts all seek waivers from the same rule — say, the requirement for paper-based documentation, or the requirement for in-person customer authentication — it is a signal that the rule may be unnecessarily form-specific. The substance of consumer protection (that a firm verify who it is dealing with) may be achievable through multiple means; the form specified in the rule (a physical document) may be an artifact of the technology available when the rule was written. Sandbox evidence provides the basis for the regulator to consult on updating the form while preserving the substance.
Where new rules are needed. Some technologies in sandboxes reveal not just that existing rules are over-specified, but that entirely new rules are required. The regulatory framework for open banking — now a mature regulatory construct in both the UK (Open Banking Implementation Entity) and the EU (PSD2) — was substantially developed from evidence gathered in early sandbox cohorts testing data-sharing between banks and third-party providers. The FCA could not have written open banking rules before seeing the technology operate; the sandbox provided the operational data that informed the rule design.
Which consumer protection measures are necessary versus which are artifacts of old assumptions. Regulators writing rules about financial technology in the 1990s or 2000s were necessarily writing about the technology of that era. Some consumer protection requirements that appear in existing rules reflect the protection needs specific to older technology. Customers needed to be protected from paper-based fraud in specific ways; from telephone-based mis-selling in specific ways; from face-to-face sales pressure in specific ways. Digital technology creates different risk profiles, requiring different — and sometimes less burdensome — protections. The sandbox provides evidence for where the protection requirements need to be redesigned rather than simply reapplied.
Cross-sandbox learning. The regulatory learning from sandboxes does not stay within individual jurisdictions. The FCA, MAS, ASIC, and other sandbox operators share learnings through a range of channels: formal bilateral relationships, the Financial Stability Board's FinTech working group, IOSCO's FinTech research program, and most significantly the Global Financial Innovation Network.
The Global Financial Innovation Network (GFIN)
The Global Financial Innovation Network was established in 2019, building on a concept paper published by the FCA the previous year. Section 7: Critiques and Limitations of Sandboxes
The regulatory sandbox has been broadly celebrated, and deservedly so. But it has also attracted serious critiques that practitioners should understand — both to evaluate the sandbox model honestly and to anticipate the objections that regulators, competitors, and public interest advocates will raise.
Competitive Advantage Concerns
The most persistent critique of sandboxes is that they provide participating firms with an unfair competitive advantage: a regulatory "fast track" that gives early movers privileged access to the regulator and a head start on market entry that later entrants cannot replicate.
The FCA's response to this critique is direct and largely convincing. Sandbox participation is time-limited: the permission to operate under waived rules expires at the end of the sandbox period. Full authorization is still required, and the authorization process is not shortened for sandbox graduates. Learnings from sandbox tests are published — often in FCA exit report summaries — which means that competitors can observe the regulatory conclusions without having participated in the test. The sandbox accelerates regulatory engagement for one firm, but the output of that engagement (the regulatory learning and any rule changes it generates) is available to all.
There is, however, a residual concern that the critique identifies correctly: the relationship between a sandbox firm and its FCA case officer is a form of regulatory access that non-participants lack. Scale Limitation
The FCA accepts between 20 and 40 firms per cohort, with two cohorts per year. The FCA has addressed this in several ways: sandbox periods can be extended in defined circumstances; the FCA can issue transitional provisions allowing firms to continue operating while rule-making is in progress; and the FCA has significantly accelerated its policy work on technology-related rule changes in response to sandbox learnings. But the risk remains real for firms whose regulatory reform timelines are not synchronized with their sandbox timelines.
Regulatory Capture Risk
